odbc_connect's error handling mechanism doesn't work
if the username isn't correct on the receiver side. 
PHP doesn't do anything until it times out, although the
other side sends an "invalid username/password" message.
I think this applies to all odbc drivers.

I disagree.  iODBC, and unixODBC both timeout when they can't connect.  I'm guessing this may be more a Windows issue.  I'll have to try and get a hold of a Windows system to do much testing/debugging.

initial simple tests show that scripts time out very nicely on windows.  Are you by any chance making your timeout setting REALLY high?
