Installed PHP4 RC2 on IIS4.0/5.0.
Followed the instructions in the readme.

Setting up directory security on a specific directory to basic authentication (so Netscape will work as well). Login/Password is not accepted at all. Uninstall RC2 and it works fine again.

I've tried with PHP3 3.0.16 and that works fine as well.

Have you tried a newer release of PHP?  If so, is the problem still occuring?
